I seem to remember hearing that Brian Wilson picked DLR's version of California Girls as the best Beach Boys cover he's ever heard...

Heard the most amazing version of 'The Wild Colonial Boy' by (of all the friggin' bands in the world) Dr Hook. Top stuff!

Weezer - Mrs Robinson (Simon & Garfunkel)
Cold Chisel - Big River (Johnny Cash), from their 'Ringside' live CD
Green Day - We Are The Champions (Queen), live at Live8

A few years ago there were a series of CDs with artists doing cover versions of songs on live morning radio (Andrew Denton, I think), with each band/singer being forced to perform songs that were totally opposite or unsuited to their genre and image. Here is an example:

Dancing Queen - Jimmy Barnes
Lump - Lee Kernaghan
Wuthering Heights - James Reyne
My Heart Will Go On - The Screaming Jets
Freak - Troy Cassar-Daley
I Touch Myself - Rolf Harris (!!!!!!!)
Creep - Gina Jeffreys
Gangsta's Paradise - Richard Clapton
Down Under - The Red Army Choir (!!!!!)
Pretty Fly (For A White Guy) - James Blundell
It's A Long Way To The Top (If You Wanna Rock & Roll) - The Wiggles
Why Don't You Get A Job? - John Williamson
Beds Are Burning - Tenacious D
Not Pretty Enough - Grinspoon
You Can't Stop The Music - The Superjesus
I'm Like A Bird - Richard Clapton
Are You Gonna Go My Way - John Paul Young
Smells Like Teen Spirit - Willie Nelson

Those Denton 'musical challenge' CDs are a good laugh, the ones that take it half seriously usually do a very good cover. Add to that list:

Sexual Healing - Neil Finn (also Billie Jean)
S.O.S - Tonic (don't know the band but a smooth cover)
When Doves Cry - Barenaked Ladies
Kryptonite - Gina Jeffries
Teenage Dirtbag - Adam Brand
Dirty Deeds - Kerri-Anne Kennerley

I still like the idea of Are You Gonna Go My Way? being played on an accordian at Taronga Park while the monkeys dance along.
